Which ISO? It sounds like a problem with the game you're playing. Are you sure the joystick is used in that game? There is a homebrew app called PSXChecker which will show you if your buttons are working properly.

If the joystick works outside of the game it leads me to believe that it is something wrong with the game. If the PSXChecker app shows a problem with the joystick then it's time to open up the PSP and figure out what's wrong with it.

This proves that the PSP's hardware is good. It works. Something is wrong with the game. If you can, try playing it from the UMD or download the game again. See if that helps. Also you might try visiting a forum for those games and ask if people have the same problem playing them. (but don't mention you're playing an illegal ISO on a modified Sony firmware, you might get banned)
